Over the past several years, the institutional brokerage industry has undergone wrenching changes. Technological development, regulatory initiatives, increased competition, and an evolving market structure have forced brokerages to re-examine their traditional business models. Equity brokerage, once considered a stable and profitable business for a range of firms, has become commoditized. In the United States, decimalization, electronic markets, and automated trading strategies have all contributed to a decline in average trade size and a severe contraction in commission rates (see Figure 1).
In the face of declining commission revenues, the largest firms have aggressively pursued order flow, investing heavily in client-facing trading technology and developing algorithmic trading solutions to automate low-touch, low-margin trades. Firms have also ramped up their proprietary trading activities, hoping to take advantage of client order flow information to gain insights into market trends. Unfortunately, increased competition from new prop desks, coupled with higher inventory requirements and growing equity trading VaR, have depressed the sell side’s return on equity assets to a 10-year low (see Figure 2 and Figure 3 on page 6).
