1-2 Household
The private consumption sector of the economy comprises an infinite number of similar households with an infinite life time horizon. Each household has the same form of utility function as follows and therefore the study of the behavior of household can be generalized to all households:

In equation (1), Ct is the real household consumption, mt is the real balance of money maintenance and Nt is the labor supply. β is also the household discount factor. Accordingly, the utility function of household in its specific form is assumed as follows:

In equation (2), 𝜎𝑐 is the inverse of elasticity of intertemporal substitution of the present time and future. In this equation parameter Ht represents the consumption habit hypothesis and is expressed as 𝐻𝑡=ℎ𝐶𝑡−1, where in that ℎ∈(0.1) is defined as the consumption habit parameter.
In this model, defined for a small open economy, household consumption can be divided into two categories: consumption of tradable goods and consumption of non-tradable goods. Tradable goods include those that are produced both domestically and can be imported from abroad. Non-tradable goods merely include consumer goods that can be produced domestically. Therefore, in this classification the consumer goods index Ct is defined as follows:

𝐶𝑇.𝑡 is the total consumption index of tradable goods and 𝐶𝑁.𝑡 is the total consumption index of non-tradable goods. Also, 𝛼𝑐𝑓∈[0.1] is the share of non-tradable goods of total household consumption and 𝜂𝑐>1 is elasticity of substitution between tradable goods and non-tradable goods. According to equation (3), the optimal demand function for each index of tradable goods and non-tradable goods is defined as follows:

The consumption index of non-tradable goods is defined as follows:

Consumption index of tradable goods is defined as follows:

According to equation (7), the optimal demand function for tradable goods produced domestically and imported is defined as follows:
